I'm looking for a bit of an upgrade over my onboard Realtek ALC888 on my Abit IP35-E board. I'm thinking of an external DAC, but really what's a good choice on a budget? On a side note--the IP35-E has a S/PDIF Optical out, so I'd prefer to use that connector. And will I need an amplifier with low-impedance headphones?

impedance means next to nothing in terms of "will these need an amplifier", everything will "enjoy" having a higher quality driver

a DAC is not an amplifier, and will not be an amplifier as such, you'd need a separate device

question of the day for you: why not get a soundcard and be done with it?

The Compass DAC/Amp was designed for people such as yourself. I'm not sure what your budget is, but shipped it comes to about $300. That's considered "budget" on head-fi, almost.
