Would you recommend the modi with optical or the USB? I will be watching movies on vudu via PS3- is it better to connect the modi to the TV or directly to the PS3?

That depends on all other devices you'll be using. If you'll also use your PC and your mobo has optical output, then that's what you should get since it'll work with the PS3's optical output. I'm not sure about gaming audio effects on consoles but on PCs virtual surround simulation only goes through SPDIF, since USB bypasses the DSP on the mobo.
