What do you guys recommend for a DAC for aound $300 if my setup is this...

Computer> DAC> M3> K701

Im not sure if I want to use USB 2.0, Toslink, or SPDIF. That really depends on the DAC. Right now I have a modded Audio Alchemy DDE v1.0. What would be better than that?

Sounds like a HeadRoom Micro DAC ($300) would be perfect for you. It has a USB and an optical/coax input. It would cover all the bases. It's quite small and sounds great and can even run on batteries (2 9V) I am not an expert in these matters, but it was a significant improvement over my SoundBlaster MP3+.
