Why can't I connect an Ipod via USB to an external DAC? Wouldn't the USB carry a true digital signal? If the Ipod software won't do it, will something like rockbox? I feel that I am missing something here. Please help me get my head around it!

How would the iPod output via USB? The USB cable is for charging and syncing to your PC, but it doesn't carry a sound signal.

Right, the way that Ipod native software implements the signal, but could that be modified? Or could an alternate software send an audio signal? Rockbox maybe?

it isn't a software issue, it's hardware. take a look at a recent post and you'll see there is a company that is offering a service to mod the 5.5g iPod so you can have digital out. they have to open it up and do a hardware mod. kind of like vinnie at RWA where he does a hardware mod to convert the headphone out jack to a pure line out. you can go to his site where he explains what he does in some detail.
