Hi there.

I run a standard white/red stereo cable from the 2.1 hole in my XFI XM to my Xcanv3.

What is a dac? I know its a digital analog converter .. but how can they be thrown into my mix, and help. Can they? Can I spend 200$ here and improve some quality? Do they replace soundcards?

A dac is used to convert the digital signals into analogue signals. All sound cards have one, but they usually aren't of good quality. The advantage of having an external dac is that it is usually better than the one on your soundcard. You would connect the soundcard to the dac using a digital cable. The dac is then connected to the amp. So, the signal chain would look like:
XFI card-->dac-->X-Can v3 amp-->headphones.
For the $200 range, the best that I can think of is the Dac-ah or the Firestone Audio Spitfire.

A good set of hps and amp will benefit from it.
