Is my rig set up correct? I need some advice for improvement!

Okay, I needed some advice on my home rig and whether I was connecting or doing anything stupid.
 
I have my Teac P1260 CD player, Little Dot MKIII, and my HD650. I've hooked the P1260 to the MKIII using the P1260's line out sockets, to the MKIII's line in sockets (using the red and white cable of course). And then I plug my HD650's into the MKIII after placing a CD in the P1260.
 
My first question is, is this hooked up wrong in anyway?
 
My second question is, is the P1260 CD player my weakest link? Or in a more general sense, is the CD player going to have a huge roll in overall sound quality? Isn't the DAC inside the CD player itself or does it pass that due to the line out into the MKIII? If it makes huge sense to upgrade to a more dedicated CD player, I may have to do so. (Reason I got the P1260, is I just needed something to simply *play* the CD. I needed something with a line out as well).

Something else strange.
 
I plugged my HD650 directly into my P1260 and then into the MKIII to see if there was a difference.
 
...unfortunately, there didn't seem like one. Not even slightly.
 
What's going on?
