You asked us to describe a “dream device”. The dream is to have the user interface experience of a smart-phone with audiophile sound.
 
The only customization that isn't already out there is hardware replacement of the audio section of the phone. XDA Developer has free custom software for most smart-phones (that's bloat free and audio focused).
 
As for heat with amps, the modded phone would have an IEM amp. A more powerful amp could be separate with wireless streaming capability.

Something the size and form of the Nova N3 that sounds like a 901. For me it's all about sound quality. Memory, battery, gapless are not important.
I would also like a player that just works perfectly , I am bored of updating firmware

Under current technology, a player’s sound quality is proportional to its power consumption. Many famous DAC chip on the market go with 5V power supply since desktop device has very large operating current. Meanwhile, the high quality headphone amplifier also requires high voltage and current supply.
 
Therefore, the sound quality is a contradiction to its playback time on the basis of limited dimension. For former FiiO music players, we set 10hrs as a standard since I personally think 8hrs of playing time is the basic requirement to any portable devices. Considering that not so many people would listen to the music as long as 8hrs per day, it seems that a little shorter playback time can be accepted as well.
 
Anyways, I leave it to you to discuss.

Simple...
 
No need for a hifi top notch bulky player, please give me:
 
+ Good DAC, good amp
+ Small (suitable for running, biking)
+ Good, small screen (like iPod Nano)
+ SD card slot (no need for internal memory)
+ Good EQ settings
+ iTunes compatibility
 
Going to use it with my Shure SE846's.
 
Conclusion: Apple, please bring out a new iPod Nano with SD slot and better DAC. (not going to happen)

1. Android Based (+Wifi to stream stuff off of a Network...)
2. 3,5 inch or bigger touchscreen
3. Minimum 256GB internal+ 2 Micro SDXC slots or like 64GB internal+ 4 Slots...
4. NOT bigger than say... a Samsung galaxy S2 maybe thicker, but not bigger...
5. user-exchanceable battery (!)
6. coaxial and optical output.... (+Line-out)
7. Fast Dual-Core Processor for fluid interface...
and now the most important thing...
8. enough power to drive Audeze LCD 2's without an amp...
9.not more thank 1000 Bucks...

3. Option to play newest music added to the player  - for those of us that like to carry a ton of music on our DAPS, then have to search for what was put on it yesterday.
4. Easy drag and drop (like your other players

5. Dedicated folder for audio books, so we can drop audio books there, without worry of those files playing within an all-songs sort.
6. Memory of last item played. Within audio book folder, memory of last track played.

Agreed.
 
I listen to music on my portable rig when traveling, on flights, etc.   For me, 2 things are very important:
- Being able to take as much of my music on the road with me
- Having an intuitive, ergonomic user interface that *just works*
 
If I am on a plane or whereever, I dont want to fight my player's interface to change the album or whatever.   That totally destroys whatever immersive state i might have gotten into while listening to music.   I also dont want to spend hours and hours to get my player to, well, play.  I want to load my music and go.  
 
I also want to be able to transfer my computer-based method of selecting music (looking at the album cover) and my portable-deviced method of navigation (touch screen) to my portable device.
 
Heck, I am happy to put up with a single DAC chip instead of 2, and instead get a player that works reliable and intuitively.    After all, I am not using my LCD2 or HD800 on the road - and for the mid-sized headphones i use on the road, I am willing to trade off a small drop in performance for improved usability.     Although, given a choice, i'd rather pay more and NOT have to deal with a compromise - I'd have happily paid $500-60 for the X5 with a touchscreen and reliable indexing and playback.

In terms of headphone driving power, hi-fi DAPs have recently seen a divide into two schools:
 
1. “Lite” players from e.g. Sony and iRiver / Astell & Kern, which have support for a wide range of formats, with good sound quality, build and UI, and combine small size with good battery life. The tradeoff is low output power.
 
2. “Heavy” players mostly from China, the defining characteristic of which is higher and higher output power with each new release…
 
 
 
The divide stems from a real engineering dilemma with light weight and good battery life being at odds with output power and quality. So let’s hear your thoughts on how much power your dream player should have (keeping in mind the above tradeoff)?
