So I upgraded my iTouch to the 4.0 OS and my iTunes volume level decreased dramatically. I have the volume all the way up, sound check on, rock EQ, and every song plays at very low volume. Anyone have any ideas, other than trying to downgrade the OS.

Restore the iPod touch, and DON'T let it reinstall the backup. This way it'll be a clean iOS 4 install, should solve the issue (I hope's).
Won't I lose everything

Initially, yes, but you'll have a fully functioning touch when your done. Just create a playlist/synclist in iTunes to re-sync all the tunes you wiped from the device. Then, reinstall all the apps & such and all should be well. And doing a completely clean install seems to solve all the current probs we've been having w/the update.
I have just had the exact same problem, my volume was fine, I plugged in a headphone splitter so I could play my music out of some speakers whilst I paint, took it out and boommm sound was stupidly low and yet it was on max volume settings.
Now trying a restore to previous backup as luckily I backed it up an hour or so before I started painting...

Are you guys using EQ? I've noticed that the EQ presets besides "flat" and perhaps a few others decrease the volume when activated.
Im going to try several things now, first off disabling notification sounds and what not, secondly setting my eq to "flat" thirdly hard resetting the itouch, fourthly fully restoring my itouch and if non of those work maybe ill try the old throw object at something hard trick...
